MYTHBUSTING: What Really Drives Mortgage Rates?

Have you been watching the news, hearing talk about the Federal Reserve possibly cutting interest rates, and wondering why your mortgage rate isn't dropping like a rock? You're not alone! It's a common belief that the Fed's main interest rate directly controls what you pay for a home loan. But guess what? That's not the whole story

While the Fed's actions do have an impact, there's a different number that's historically been a better predictor of where mortgage rates are headed.

Meet the 10-Year Treasury Yield

Think of the U.S. government like anyone who needs to borrow money. When it needs cash for things like roads or services, it sells special IOUs called Treasury bonds. When you buy a 10-year Treasury bond, you're lending the government money for 10 years, and they pay you interest. The "yield" is simply the interest rate the government has to pay to borrow that money for 10 years.

Because U.S. Treasury bonds are considered super safe investments, this 10-year yield becomes a benchmark—basically, a standard that other lenders look at when setting their own rates.

How Does This Affect Your Mortgage?

Here's the key: Mortgage rates, especially for 30-year home loans, tend to follow the 10-year Treasury yield quite closely. When the yield goes up, mortgage rates usually rise too. When the yield drops, mortgage rates tend to follow. Lenders often set mortgage rates by adding a few percentage points on top of the 10-year Treasury yield.

Looking at data from late 2024 and early 2025, Fed rate cuts from September to February did not cause mortgage rates to come down. This shows why just watching the Fed isn't enough.

Right now, the difference (or "spread") between mortgage rates and the 10-year Treasury yield is wider than it's been historically. Experts say this is mostly because of uncertainty in the financial markets due to things like inflation and economic worries. This wider gap suggests that there's room for mortgage rates to improve if that uncertainty decreases.

What About the Government Trying to Help?

It's interesting to note that even the government is looking at the 10-year Treasury yield. According to one source, the current administration is focused on trying to reduce the 10-year yield to make home buying more affordable. Instead of just asking the Fed to cut its rates, the plan mentioned involves things like slashing regulations, changing tax rules, and lowering energy costs, with the idea that these actions could naturally help bring yields down. However, Federal Reserve experts caution that lowering Treasury yields isn't simple, as many factors like inflation expectations and government debt play a role. Recent volatility in yields has also been linked to events like trade wars.

The Bottom Line

So, if you're trying to figure out where mortgage rates might go, don't just focus on the national news about the Fed. Keep an eye on the 10-year Treasury yield! Watching its trends can give you a much better idea of what to expect for borrowing costs.
